Forgiven debt

Cancellation of debt: when forgiven debt is income

For anyone who settled a credit card, lost a house, or had a student loan forgiven, and then got a Form 1099-C in the mail. The forgiven amount is generally income, but several exclusions can make some or all of it tax-free, and none of them is automatic.

When a lender forgives a debt, the forgiven amount is generally taxable income. Settle a $10,000 card balance for $4,000 and you may owe tax on the $6,000 the bank gave up. The logic is that you received the money when you borrowed it and never paid it back, so it was income after all. The lender reports the forgiven amount on Form 1099-C, a copy goes to the IRS, and a return that leaves it off gets a letter a year or two later with tax, interest, and a penalty added. The 1099-C is the part people see. The part they miss is that several exclusions can make some or all of the forgiven amount tax-free, and each has to be claimed on the return, on Form 982, in the year the debt was canceled.

Insolvency: the exclusion most people miss

If you owed more than everything you owned just before the debt was canceled, you were insolvent, and you can exclude the forgiven debt up to the amount of that shortfall. Assets means everything: the house, the car, bank accounts, retirement accounts, and personal belongings, at what they would sell for. Debts means everything owed, including the debt about to be forgiven. Many people who settle debts qualify, because people who are current on everything rarely settle. Nobody tells them. The 1099-C does not mention it, and the collection agency has no reason to.

Worked example: Dana’s $9,000 settlement

Dana settled a $14,000 card balance for $5,000 in June. The day before, she owned a car worth $11,000, $2,000 in checking, $34,000 in a 401(k) and about $3,000 of belongings; she owed $14,000 on the card, $9,000 on the car, $31,000 on student loans and $8,000 on a second card.

Amount
Total assets the day before$50,000
Total debts the day before (including the card about to be settled)$62,000
Insolvent by$12,000
Debt forgiven (1099-C, box 2)$9,000
Excluded on Form 982 (the lesser of the two)$9,000
Taxable cancellation income$0, against about $2,000 of federal and Colorado tax had the 1099-C simply been reported

Had the settlement forgiven $15,000 instead, $12,000 would be excluded and $3,000 taxed. The 401(k) counts as an asset, which surprises people; the card itself counts as a debt, which helps them. The worksheet is in Publication 4681; it takes an evening and a stack of statements.

Bankruptcy. Debt discharged in a Title 11 bankruptcy case is never taxable, no matter how much it was or what the taxpayer owned, and it applies before insolvency. It is still reported on Form 982 so the IRS can match the 1099-C.

Other exclusions. Debt on business or farm property, and loans whose forgiveness was a gift (a parent forgiving a child’s loan is a gift, not income), have their own rules. A disputed debt, or one the lender wrote off because the statute of limitations ran out, can sometimes be contested; a 1099-C for a debt discharged years ago is worth questioning rather than paying.

Your home

For years, forgiven mortgage debt on a main home had its own exclusion. That ended with 2025. A 2026 short sale, where the lender accepts less than the balance, or a foreclosure that leaves a balance the lender writes off, can create taxable income in the amount forgiven. Insolvency and bankruptcy still apply, and for a homeowner who has just lost the house, insolvency often does. A foreclosure is also a sale of the house for tax purposes, reported on Form 1099-A, so the home sale exclusion may cover any gain on that side of the transaction.

Student loans

Forgiveness under an income-driven repayment plan, the kind that wipes the remaining balance after 20 or 25 years of payments, is taxable again starting in 2026. Someone with $60,000 forgiven in 2026 has $60,000 of income that year, which is why the insolvency exclusion matters here too, and why the year of forgiveness, which is known in advance, is the year to plan around. Public Service Loan Forgiveness remains tax-free, and so do teacher loan forgiveness and discharges for death or total and permanent disability, which the 2025 law made permanent.

Worked example: $48,000 of student loans forgiven under an income-driven plan

Borrower A: owns a condo with $90,000 of equityBorrower B: renter, $6,000 in savings, $12,000 car
Assets the day before forgiveness$140,000$18,000
Debts the day before, including the $48,000 loan$98,000$55,000
Insolvent by$0 (solvent by $42,000)$37,000
Excluded$0$37,000
Taxable income from the forgiveness$48,000$11,000
Federal and Colorado tax, roughly, 22% bracketabout $12,700about $2,900

Same loan, same program, very different bills, and neither borrower received a dollar. Borrower A knows the forgiveness date years ahead and can set money aside or request an installment agreement with the return; Borrower B needs the worksheet. Under PSLF, both would owe nothing.

Behind the scenes

A 1099-C in the pile sends a preparer back to the day before the cancellation to build an insolvency worksheet, asset by asset and debt by debt, before anything goes on the return. Retirement accounts count as assets, which surprises people, and the forgiven debt itself counts as a liability, which helps them. The box on the 1099-C that gives the date matters too: lenders sometimes issue the form years after they stopped collecting, and the insolvency test is run as of the date on the form, not the day the trouble started. A 1099-C with a date years in the past, for a debt that was never pursued, is sometimes a form that should not have been issued at all.

The Colorado side

Colorado starts from federal taxable income, so cancellation income that is taxed federally is taxed by Colorado at 4.40%, and an amount excluded on Form 982 is excluded from Colorado too; there is no separate Colorado form. Student loan forgiveness that becomes taxable federally in 2026 is taxable in Colorado the same year. Colorado has no state-level exclusion of its own for forgiven mortgage debt.

What to bring your preparer

  • Every Form 1099-C and 1099-A, with the date in box 1 and the amount in box 2
  • Statements from the month of the cancellation for everything you owned: bank and brokerage accounts, retirement accounts, the car’s value, the house’s value and mortgage balance
  • Statements for everything you owed that month: cards, loans, mortgage, the debt being forgiven, back taxes
  • For a bankruptcy: the discharge order and the date
  • For a foreclosure or short sale: the closing or settlement statement and what you paid for the house
  • For student loans: the servicer’s forgiveness notice and which program it was under

Questions people ask

I settled a $7,000 card for $3,000. Do I really owe tax on $4,000?

Maybe not. If your debts exceeded your assets the day before, you were insolvent and can exclude up to the shortfall. Most people who settle are. The worksheet decides.

The 1099-C is for a debt from 2018. Why now?

Lenders sometimes issue the form when they finally write the debt off, years later. The insolvency test is run as of the date on the form. If the debt was never collectible after the statute ran, the form may be challengeable; ask before reporting it.

My student loans will be forgiven next year. Is there anything I can do now?

Know the date, estimate the tax, and either set money aside or plan an installment agreement with that year’s return. If your debts will exceed your assets on that date, the insolvency exclusion applies; keep that month’s statements.

Does a forgiven debt count as income for my Marketplace health insurance?

The taxable part does, which can trip the premium credit cliff in the same year. The excluded part does not. Another reason to get the worksheet right.

I never got a 1099-C. Is the forgiven amount still income?

Yes, technically, though the exclusions apply the same way. Lenders are required to issue the form for $600 or more; if it never arrives, the income is still reportable in the year of cancellation.

Make the list of what you owned and owed the day before

The insolvency exclusion is claimed from a worksheet nobody sends you. Statements from the month of the cancellation, for every account and every debt, are what make the 1099-C disappear.
